From the BootCamp Beta Setup Guide, which I suggest you download and peruse before doing anything...

Boot Camp Assistant only works with internal disks. You cannot use Boot Camp Assistant to partition and install Windows XP on an external disk.

Well, if you're a risk-taker, you can always try this tip from TUAW: Boot XP from external USB drive without Boot Camp
     13" MacBook Air 1.7GHz 256GB • 21.5-inch iMac 3.06GHz/16GB RAM • 11" MacBook Air 1.4GHz 64GB • Mac mini (Mid 2010) 8GB RAM • 8GB (PRODUCT)™ RED nano 4th gen + Nike+ Sport Kit • 32GB iPhone 4S • 2TB Time Capsule (dual-band) + APExpress (n) • 32GB iPad WiFi+3G

Im running XP SP2 on my Maxtor OneTouch thru Parallels Desktop. Since I am not a gamer, I can't really comment on the performance but with regular XP use its just fine.
I have an ultimate all-in-one product called iMac, a magical and revolutionary product called an iPad and a phone that is vivid, fast, slim, the Galaxy S2.

I just want to know if I got this right... when running Parallels, you can place Windows on the external drive?

Just launch Parallels and select duplicate and choose external drive as location. Or you can just copy the windows folder directly to the external drive. Then delete the one from Macintosh HD, saves about 4.9 GB of space.

I use Windows XP SP2 for Money 2007, Word and Excel only. For more demanding tasks, like updating my nokia phones, i copy Windows back to Macintosh HD when done, delete again. Its a bit tedious but just like some muggers, I dont want Windows on my Macintosh HD.

OT: i tried installing Vista Ultimate thru Boot Camp and boy, I am impressed. Before the 30 days to activate lapse, I just deleted the Vista partition.
